They're officially a territory of Britain, however territories similar to the Falklands tend to enjoy virtual self-governance.
However, the argument that as the islands are not fully independent of Britain, their flag should not be available is not consistent with the current set of available flags.
There's a wide variety of Commonwealth states, including my country of Australia, who's elected Prime Minister has being dismissed twice, in the early 20th century and more recently and far more controversially in 1975 (http://en.wikipedia.org/wiki/1975_Austra...nal_crisis) by the representative of the British Monarch, which demonstrates how all nations of the Commonwealth excluding the UK are really not fully independent at all.
Besides, I'd say there's more state and territory flags to chose from then fully independent nation's flags, even if you include Commonwealth states as independent.
A perfect example would be Greenland. Territory of Denmark, relative self-governance, it's flag's an option.

The dismissal of the Whitlam government said nothing about independence. Kerr was born in Australia and was representing Australia interests when he dismissed the Whitlam government. The controversy was that he stepped out of convention, consulted a judge from the High Court and threatened the independence of the judiciary.
In fact, Whitlam wrote to the Queen requesting intervention and she expressly rejected the opportunity to interfere with Australian politics.
